That screenshot isn't CKFinder, so I don't know what kind of steps you have followed.

I'm using Pulse CMS -- and it uses ckFinder for its text edit parts -- It looks like the "image" button in CKFinder is calling Pulse's image browser -- need to change that I guess...
Thanks for pointing out the obvious! I'll post my fix when I have it in case someone else runs across this.

The screenshot comes from the built-in file browser for FCKeditor 2.x which was written in PHP4.
Invalid XML response may be caused by error in the configuration file or by PHP Warnings / Notices if displaying errors is enabled and error_reporting in set to E_ALL and E_STRICT.
Use Firebug to trace ajax calls and check the XML response.
A much better solution would be to install there CKFinder though
